I just bought a 93 corvette automatic with an LS1 engine in it. what gear should I be driving in when just cruising around town?

Just keep the tranny in drive (D). That's what I keep my A4 in all the time.

Anything below 70mph and I keep it in '3' because the exhaust sounds much better with the engine at 2500 rpm than it does at 1500 rpm.
Quicker throttle response, too.

Maybe you should try "2". Better sounding, even quicker response and same gas mileage.

It depends on how big your checkbook is....tranny's do get hot if you leave them in low gear to log...JMO

Usually when I'm driving around town, under 50 MPH I like to keep it in 3. I like the better throttle response and the deceleration when off the throttle so I don't have to be on the brakes as often. Trade off is lower MPG's, but no big deal.

Isn't continuously using the tranny for deceleration kind of hard on it??

I'm the original owner of my 2002 and I have 106K on the clock. I've been driving my Vette this way since day one and the tranny is going strong, never had a problem with it to date. I only keep it in three when just cruising around town, barely going over 45 MPH, doesn't cause much stress on the tranny at all. Any faster or highway driving I keep it in D, just use common sense, these trannys are built pretty strong, so if you take care of it and not drive like a maniac you should get a very long life out of it.

If you're worried about gas mileage, you're clearly driving the wrong car.
Maybe something like a Miata, or maybe even a Prius is more suited to your driving style.

I Am not worried at all.
My C5 gets damm good gas mileage. Any intelligent person that drives their Vette a lot cares about gas mileage. Only stupid people like wasting money.
