From what I am seeing and reading I should move the pinion closer but when I do I get a pattern that tell me to increase backlash, But then it seems I have to increase to over .010 or more.

Did the used pinion (2.59) still have the rear bearing and shim installed on it? If it did, did you reuse it OR did you use the one that was on the pinion you removed? What are the numbers scribed on the ends of the pinion? A used gear install will most likely be a 'whiner' anyway, it's very difficult to avoid.

Use the thickness of the shim that is on the 3.07 that you removed as a start OR for comparison to what you have. How close is that dimension? Generally speaking the use of what you removed from the 'take-out' is considered a very good start. If both gear sets are Dana I would have expected a +X, 0 or -X on the pinion and then you could have used the chart in either a Dana assembly manual OR the FSM for comparisons.

OK here are some more pics, backlash is between .006 and .008 taken at several spots around the ring gear.

Took it for a ride, everything seems real good. I am chasing a clunking noise that I get when I come to a stop, Last year I changed all the bushings and u-joints and the noise was still there, I was hoping when I rebuilt the rear that would take care of it, when I have a chance I will remove the spare tire and carrier and stick a camera under there.
