The knock sensor is basically a microphone that is tuned to certain frequencies. It listens for knocks (pre-ignition or detonation), which is usually caused by things like too low octane fuel, too much spark advance, heavy load and things like that.
When the knock sensor detects knocks, the ESC (Electronic Spark Control) module sends a signal to the ECM. The ECM assumes there is too much spark advance for the current conditions and retards the spark. On my car it retards by 6°. Other years might be different.
