It's under Manage Attachments. When you are composing your post, scroll down to the manage attachment button and click it, click one of the browse buttons select picture on the computer and attach/upload it.

Do you have a Photobucket or flickr account?
You will need to upload your pictures there first.
Then copy the "http:///wp-content/themes/images/cavemansml.jpg"
In the "Reply to thread page" Apply it threw the icon that looks like a mountain (insert image box).
It then can be previewed and applied like this.
